850 MK3 Alternator

I have 2 stators for my MK3 Commando, and they both have the wiring insulation around the point where they exit the resin cracked and split, to the point where you can see the copper wires. Does this mean they are scrap and I gotta replace?

Stators are expensive so you could save them by cutting away carefully the cracked bits , washing up outdoors with brake cleaner spray ,then using silicone to seal up and provide new support and protection. No one will see it anyways.

What happens if the 2 wires make electrical contact when the motor is running?
 
I had similar issues with a 2-wire alternator which only announced itself by the bike breaking down on me :(

As has already been said strip away the insulation and the stator potting, and you can separate the wires sufficiently to wrap some insulation tape around them before sealing it all up.
For this application I'd recommend 2-part epoxy, poured in after creating a mould with masking tape, but silicone sealer still works OK
